What is a Fair Value Gap (FVG)? The Complete Smart Money Strategy

Most retail traders rely on lagging indicators or classic trend line bounces, only to watch price smash through their stop-loss within minutes. If you want to understand how institutional algorithms actually move exchange rates, you must learn to identify their footprints: inefficiencies in price delivery.

The most powerful tool for spotting this institutional order flow is the Fair Value Gap (FVG). Here is the complete breakdown of how to identify, filter, and trade FVGs with institutional precision.

What is a Fair Value Gap (FVG)? The Complete Smart Money Strategy

What Exactly Is a Fair Value Gap?

''A Fair Value Gap is not just a pattern—it is the direct footprint of bank algorithms starving one side of the market of liquidity."

A Fair Value Gap represents an imbalance between buyers and sellers. When large institutions execute massive orders, price moves so aggressively in one direction that one side of the market is completely starved of liquidity. This leaves behind an inefficient gap or void that the algorithm often returns to balance before resuming its directional run.

An authentic FVG is strictly formed across three consecutive candlesticks:

Bullish FVG (Under-bought / Buy Imbalance):

  • Candle 1: Sets the initial reference high.
  • Candle 2: A large, aggressive bullish displacement candle.
  • Candle 3: Climbs higher, but its lower wick does not overlap Candle 1’s upper wick.

The Gap: The empty space between Candle 1’s high and Candle 3’s low is your Bullish FVG.

Bearish FVG (Under-sold / Sell Imbalance):

  • Candle 1: Sets the initial reference low.
  • Candle 2: A large, aggressive bearish displacement candle.
  • Candle 3: Drops lower, but its upper wick does not overlap Candle 1’s lower wick.

The Gap: The empty space between Candle 1’s low and Candle 3’s high is your Bearish FVG.

The Fatal Flaw: Why Marking every FVG Fails.

Amateur SMC traders make one catastrophic mistake: they mark every three-candle gap on the 5-minute chart and wonder why price blows right through them.

An FVG is not an automatic buy or sell zone by itself. It only acts as a magnetic entry trigger when paired with two essential conditions:

  • Higher Time frame Context: Never trade an FVG against the primary higher time frame (4H / 1H) trend unless a clear reversal structure has confirmed.
  • Premium vs. Discount Filter: Never buy an FVG sitting in a Premium zone (above the 50% equilibrium of the dealing range). Never sell an FVG sitting in a Discount zone (below the 50% equilibrium).

The Complete 3-Step FVG Trading Blueprint

Combine your liquidity understanding with the FVG to build a high-probability execution model:

Step 1: The Liquidity Purge

Wait for price to raid a major pool of resting retail stops. This can be:

  • The Asian session high or low.
  • An obvious double top / double bottom (Equal Highs or Equal Lows).
  • Previous Day High (PDH) or Previous Day Low (PDL).

Step 2: The Market Structure Shift (MSS) + Displacement

Once liquidity is swept, do not rush into a trade. Wait for price to violently reverse and break past the recent swing point with an aggressive displacement candle (Candle 2). This displacement proves institutions have officially reversed order flow and created a fresh FVG in the process.

Step 3: Limit Order at the Inefficiency.

Do not chase price as it shoots away. Set your order to catch the retracement.

  • Entry: At the upper border of the FVG (or at the 50% Consequent Encroachment level for a tighter stop).
  • Stop Loss: Place your stop safely behind the swing extreme that swept liquidity, or just beyond the origin of the displacement candle. Never tuck your stop loss inside the middle of the gap.
  • Take Profit: Target opposing resting liquidity—such as an opposing unmitigated FVG, Asian range boundary, or obvious structural swing points.

Before risking capital on an FVG setup, verify all four checks:

  • Has price already purged an important liquidity pool?
  • Did Candle 2 print a clear displacement body rather than choppy wick noise?
  • Is the setup aligned with the 50% Premium/Discount equilibrium?
  • Is your take-profit target pointing directly into resting opposing liquidity?

When you stop treating gaps as random support/resistance levels and start reading them as institutional re-balancing zones, your win rate and risk-to-reward ratio transform fundamentally.
